The most revealing thing about Google was their recent Patent Application, which kinda revealed in general terms how their technology works.

More specifically to answer your question, Google, rewards web sites which have inbound links from other relevant sites, so for example if you run a hosting company, then you want links from sites which are all about web hosting, (like this one).
Links should be direct regular hyperlinks. Paid links, or pay-per-click links are usually parsed through a redirect script so the click can be logged, these won't help your ranking, you can't buy-your-way to the top of Google. What you can do is use keywords in your Anchor Text (Hyperlink Text), this will increase the relevancy of your target page to the keywords you have chossen.

A blog can work well to support your site as a) Blogs are well indexed, b) fresh content (if kept upto date) and they can be relevant to your web site. A suggestion would be to start a blog discussing web hosting news, and liberally link back to your main site.
Google also give extra merit for links from sites/blogs hosted on different IP addresses to your main site. If the link comes from the same IP address range, Google will suspect a link community and the link will have less value.
